WACC Explained: Building a Defensible Discount Rate for Indian Businesses
WACC is not a number to copy from the last model. This guide explains how to build a discount rate for an Indian business, align it with cash flow and challenge the market, capital-structure and company-risk assumptions that drive value.
A defensible WACC for Indian businesses is a market-participant estimate of the return required by providers of debt and equity, weighted by an appropriate capital structure. In an enterprise DCF, it is commonly used to discount free cash flow to the firm. It must match the cash flow’s currency, inflation basis, tax treatment and risk. The formula is simple; selecting consistent, current and supportable inputs is the real work.
What WACC measures
The weighted average cost of capital combines the cost of equity and after-tax cost of debt:
WACC = (E ÷ D+E) × cost of equity + (D ÷ D+E) × cost of debt × (1 − tax rate).
Here, D and E should ordinarily represent market-participant debt and equity weights rather than the subject company’s historical book balances. WACC is appropriate for unlevered cash flow available to all capital providers. Equity cash flow requires a cost of equity consistent with the actual or assumed leverage instead.
A discount rate is not a direct measure of every risk in the company. Some risks are better reflected through probability-weighted cash flows—for example, winning a licence, commissioning a line or losing a concentrated customer. Adding a premium for the same uncertainty can double count it.
Step 1: align currency and inflation
A rupee-denominated nominal cash flow needs a nominal rupee discount rate. A real cash flow needs a real rate. Dollar cash flow should not normally be discounted with a rupee risk-free rate merely because the company is located in India. The economic exposure, not the spreadsheet label, determines consistency.
Foreign-currency revenue does not automatically make the entire business a foreign-currency asset. Consider the currency of prices, costs, capex, tax and working capital. If the forecast mixes currencies, either model and discount the streams consistently or make transparent assumptions about exchange rates and inflation differentials.
Step 2: select the risk-free rate
For a nominal rupee valuation, analysts commonly start from an Indian government-security yield observed around the valuation date, with maturity broadly aligned to the duration of the cash flows. The Reserve Bank of India’s Database on Indian Economy is an authoritative source for government-security market data.
Do not use a stale rate or mix a short-term treasury yield with a long-duration terminal cash flow without analysis. Document the security, observation date, maturity and any normalisation where markets are temporarily dislocated. The risk-free input is only one component; it does not by itself capture business, liquidity or credit risk.
Step 3: estimate the cost of equity
A common framework is the capital asset pricing model:
Cost of equity = risk-free rate + beta × equity risk premium + other supportable adjustments.
Beta estimates sensitivity to systematic market risk. For a private company, select listed peers based on business model, geography, cyclicality, customer exposure and operating leverage. Unlever observed betas using a consistent debt definition, take a robust central estimate, then relever to the target capital structure. Avoid excessive precision when the peer set is thin.
The equity risk premium should be consistent with the market and risk-free rate convention. If using a mature-market premium plus a country adjustment, ensure sovereign risk is not already embedded or counted again elsewhere. Explain whether any country risk belongs in cash flow, the discount rate or both in different proportions.
A size or company-specific premium should never be a plug that forces the model to a desired answer. Identify what risk the adjustment represents, why it is not captured by beta or scenarios, and the evidence supporting magnitude. For a manufacturer, customer concentration, weak controls or a fragile plant may be better expressed through specific downside cases and capex than a single opaque premium.
Step 4: estimate the cost of debt
The cost of debt should represent the market rate a participant would pay for debt consistent with the assumed leverage, tenor, currency, security and credit quality. The target company’s existing coupon may be below market, floating, subsidised or negotiated under conditions that will not continue. Use current borrowing evidence, lender indications, traded yields or credit spreads where relevant and supportable.
Apply the tax shield only to the extent interest deductions are expected to be available under the applicable tax assumptions. A statutory tax rate is not automatically the effective rate. Losses, limitations and the timing of deductions can matter. Tax advice may be needed for transaction-specific structures.
Step 5: choose a market-participant capital structure
WACC weights should reflect sustainable financing for the subject operations, not simply debt outstanding on the valuation date. Review peer leverage, asset backing, cash-flow volatility, lender covenants, working-capital needs and the company’s investment cycle.
Circularity arises because equity value depends on WACC while WACC weights may depend on value. Analysts can use an iterative model or a supportable target debt-to-enterprise-value ratio. The approach and convergence should be documented. For a distressed company, a conventional peer WACC may be inappropriate because the existing capital structure is unsustainable and cash-flow outcomes are asymmetric.
Step 6: test the result
A mechanically correct calculation can still be economically wrong. Perform these checks:
- compare the implied cost of equity and debt with observable financing conditions;
- compare WACC with recent valuations or transaction-implied returns only where definitions align;
- test whether forecast risks have been double counted or omitted;
- confirm WACC is above the terminal growth rate in a perpetuity model;
- reconcile nominal versus real and pre-tax versus post-tax conventions; and
- sensitise both WACC and key cash-flow assumptions.
Back-solving the discount rate from a transaction price can be a useful diagnostic, not proof that the inferred rate is correct. The price may include control, synergies, unusual terms or a different forecast.
Governance and documentation
A reviewable WACC file should preserve every source, date, peer, beta adjustment, capital-structure calculation and judgement. State the valuation basis and explain changes from the prior period. Material changes should arise from markets, business risk or methodology—not from the answer management wants.
Because WACC is assumption-sensitive, report a valuation range and show the interaction with terminal growth or exit multiple. - There is no universal good WACC. It depends on valuation date, currency, sector, operating risk, leverage, credit quality and tax assumptions. A defensible rate is built from current evidence and matched to the cash flow, with sensitivities rather than unsupported benchmarking.
- Should WACC use book-value or market-value weights?
- Valuation generally seeks market-participant financing weights, which are conceptually market-value weights. For a private company, analysts often infer a sustainable target structure from comparable businesses, financing capacity and sector economics rather than relying on historical book debt and equity.
- Can company-specific risk be added to WACC?
- Only with care. The analyst should identify the risk, show why it is not already captured in beta, country risk, leverage or cash-flow scenarios, and support the adjustment. Discrete operational risks are often more transparent when modelled in probability-weighted cash flows.
- Why must WACC exceed terminal growth?
- In the standard perpetuity-growth formula, the denominator is WACC minus growth. If growth equals or exceeds WACC, the formula becomes mathematically unstable and economically implausible for an indefinitely mature business. The growth and reinvestment assumptions must also be mutually consistent.
